We study how climate and trade policies should be coordinated to improve efficiency. We show that a carbon border adjustment mechanism (CBAM) levels the playing field and improves cost-effectiveness, but at the expense of allocative efficiency. The carbon price should be lowered to improve both efficiency and fair competition while achieving the same global emissions target. We further analyze how CBAMs should be adapted to different policy regimes.
